
A private equity model test is a timed work sample that asks a candidate to convert imperfect company information into a defensible investment view. It usually requires a leveraged buyout model, a short investment memo, or both. For finance professionals, the payoff is practical: cleaner models, sharper deal selection, fewer surprises in credit review, and better capital allocation when data is incomplete and deadlines are tight.
The test is not a pure Excel exam, and it is not a valuation exercise detached from capital structure. A credible submission links operating assumptions, debt capacity, free cash flow conversion, purchase price, exit valuation, and sponsor return into one coherent investment case. Formatting polish helps, but decision quality is what gets scored.
Market context makes that discipline more important. Global buyout deal value fell to $438 billion in 2023, down 37% year over year, per Bain & Company’s March 2024 Global Private Equity Report. In a tighter financing environment, model tests increasingly penalize candidates who over-lever companies, ignore cash interest, or assume multiple expansion without a thesis.
The core question is whether the candidate thinks like an investor rather than a spreadsheet operator. A strong candidate does not only calculate IRR. They explain why the IRR exists, what could impair it, and which assumptions deserve scrutiny before money moves.
Most tests assess five competencies. Model architecture means clean inputs, logical flow, a working debt schedule, and no uncontrolled circular errors. Commercial judgment means revenue growth, margin expansion, capex, working capital, and exit assumptions that fit the business. Credit judgment means leverage capacity, amortization, covenant headroom, cash interest burden, and refinancing risk. Investment writing means a concise recommendation supported by numbers, risks, and diligence priorities. Time management means enough accuracy and clarity to support a decision before the deadline.
The best submissions are transparent, auditable, and decision-useful. A partner reviewing the file should see what drives returns within minutes. Complexity for its own sake is a red flag, especially when it hides the few assumptions that matter.
The most common format gives the candidate historical revenue and EBITDA, purchase price assumptions, debt terms, and exit assumptions. The deliverable is usually a five-year projection, sources and uses, debt schedule, returns analysis, and investment recommendation. If the prompt requires a full three-statement financial model, the balance sheet must balance and cash flow must reconcile.
A paper LBO tests whether a candidate understands entry valuation, leverage, cash flow paydown, exit value, and equity proceeds without relying on formulas. Speed and clarity of logic matter more than decimal precision. An operating case study, by contrast, often starts with a CIM, or confidential information memorandum, and asks for a revenue and margin forecast plus a buy, pass, or further-diligence view.
A take-home IC memo allows several hours or a weekend and tests investment judgment over a longer horizon. The risk is overbuilding schedules while underinvesting in the actual view. A credit-oriented format focuses less on equity IRR and more on debt capacity, loan-to-value, fixed charge coverage, covenant compliance, collateral, downside recovery, and base-rate sensitivity. The analytical discipline is the same, but the return metric and loss scenario differ.
Candidates should resolve real ambiguities early, but not ask questions the prompt already answers. The right clarification changes the analysis. The wrong one signals weak reading discipline.
If the test prohibits questions, state assumptions directly in the model. Use a dedicated assumptions tab or a labeled section at the top. Disclosed ambiguity, applied consistently, is always better than hidden assumptions buried in formulas.
An LBO model begins with enterprise value, typically entry EBITDA multiplied by an entry multiple. Equity purchase price then adjusts for net debt, transaction fees, financing fees, management rollover, and any seller note or preferred instrument. The sources and uses schedule shows how the transaction is funded, with uses such as equity purchase price, refinancing of existing debt, and expenses, and sources such as sponsor equity, new debt, rollover equity, and seller financing.
The operating projection converts revenue into EBITDA, EBITDA into EBIT, and earnings into cash flow available for debt repayment. The critical bridge runs from EBITDA to free cash flow after cash taxes, cash interest, capex, working capital investment, and mandatory amortization. Candidates who treat EBITDA growth as cash flow growth overstate debt paydown and flatter returns.
The debt schedule is the pressure point. It must calculate beginning debt, new borrowings, required amortization, optional cash sweep, PIK interest, ending debt, and leverage ratios for each period. A model that skips this step is not a real LBO model. It is an enterprise value bridge with leverage assumptions stapled on.
The exit calculation applies an exit multiple to exit EBITDA, subtracts remaining net debt, and calculates sponsor equity proceeds. The returns schedule then produces IRR and MOIC. Sensitivities should flex entry multiple, exit multiple, leverage, EBITDA growth, margin, and holding period. Three or four targeted sensitivities are more useful than ten tables that obscure the actual risk.
Revenue growth should connect to volume, price, retention, new customers, market growth, or backlog. A flat percentage growth assumption can work in a timed test, but the memo must explain what supports it. If the company has customer concentration, cyclicality, or project-based revenue, a straight-line base case needs explicit justification.
Margin expansion requires an operating reason. Procurement savings, salesforce productivity, facility consolidation, pricing power, and mix shift are plausible. Generic operating leverage is not enough when revenue growth is modest or fixed costs are unidentified.
Capex and working capital should reflect the business model. A software company with low maintenance capex differs from a route-based services business, manufacturer, or healthcare provider with facility obligations. A growing business often consumes cash if receivables and inventory rise faster than payables. Cash taxes should be modeled on taxable income or an effective cash tax rate, not mechanically applied to EBITDA.
A practical way to improve the memo is to show where the model would break in a live IC discussion. For example, if the base case clears the return hurdle only because margins expand 400 basis points while capex stays below depreciation, the memo should flag maintenance capex and cost savings diligence as make-or-break items. That single sentence shows investor judgment, not just modeling skill.
Debt capacity is not the same as lender appetite. A model may show attractive equity returns at high leverage, but that does not mean the structure is financeable. The more important test is whether the company can service cash interest and repay debt under a downside case.
Common debt instruments include senior secured term loans, revolving credit facilities, subordinated debt, unitranche, seller notes, preferred equity, and PIK instruments. If the prompt gives only total leverage and a blended interest rate, use it, but do not assume it carries the same risk as a negotiated credit agreement. In a private credit process, fixed charge coverage, net leverage, minimum liquidity, and interest coverage remain practical constraints even when covenants are simplified.
Accounting issues can change cash flow accuracy. EBITDA add-backs increase valuation, but not all add-backs increase free cash flow. Lease accounting can distort leverage comparisons if rent expense, lease liabilities, and EBITDA adjustments are double-counted. Stock-based compensation matters in software and technology-enabled services because dilution and cash replacement compensation are real economic costs. Deferred revenue can also make growth appear before cash conversion.
Tax realism matters, but tax precision usually does not. A stock purchase may preserve NOLs subject to limitations, while an asset purchase may create a tax basis step-up. If structure is not specified, assume no step-up unless instructed otherwise. If returns depend on aggressive leverage, flag possible interest deductibility limits rather than building a false level of precision.
The memo should open with a recommendation, not a description of the company. A useful structure is recommendation, key numbers, thesis, risks, diligence questions, and model sensitivities. The reader should know in the first paragraph whether the candidate would pursue the deal.
The recommendation should include the purchase multiple, leverage, sponsor equity, projected exit multiple, IRR, MOIC, and main driver of value creation. If returns depend mostly on multiple expansion, say so. If returns depend on EBITDA growth, identify the source: revenue, margin, acquisitions, or cost reduction.
Risk disclosure should be specific. Competition is too broad. A better risk statement identifies the competitor behavior, region, customer segment, or cost item that could impair the case. Diligence priorities should focus on issues that could kill the deal, including customer cohort retention, unit economics, revenue quality, supplier concentration, maintenance capex, management depth, and covenant headroom.
The first ten minutes should be spent reading the prompt, identifying deliverables, and marking hard constraints. Many errors come from missing one sentence, such as a required holding period, minimum cash balance, or debt cap. Build the transaction structure and operating projection before touching the debt schedule. The model needs a spine before it needs detail.
The private equity model test is a compressed version of the judgment calls finance professionals make daily: screening deals, underwriting returns, setting leverage, and defending assumptions. The winning submission is simple enough to audit, skeptical enough to survive an IC debate, and clear enough for an investor to act on.
